Germany to ease government debt limits to boost economy and defence spending
The two political parties expected to form the next German government have agreed to loosen the country's constitutional restrictions on borrowing, enabling €1 trillion or more in spending on defence and infrastructure.
It's a major change in Germany's debt-averse political culture. Intensifying debate over the debt brake throws into question the economic wisdom that has dominated Europe's biggest economy and one of the world's wealthiest countries.
Germany's recent economic malaise has nonetheless fuelled calls for reform.
Here are key facts about the debt brake and what the changes will mean for Germany and Europe.
The debt brake was passed in 2009, when the global financial crisis led to a sharp increase in government borrowing in Germany and around the world. The debt brake also reflected cultural and political scepticism about debt in general that for years left a deep imprint on German politics.
The debt brake limited new borrowing to 0.35% of gross domestic product - a tight limit when compared to European Union budget rules requiring less than 3%, and the 2024 US federal deficit of 6.4%.
The debt brake appeared to work fine for years - until it didn't. German governments lived within the limits during the good times in the 2010s, often running small surpluses.
But the pandemic, slowing growth and Russia's invasion of Ukraine put the debt brake under severe strain.
The government had to invoke an emergency clause to borrow and spend more on pandemic relief for businesses in 2020.
Then it declared another emergency in 2021, and another one in 2022 after Russia's invasion of Ukraine raised pressure for more defence spending and relief for utility customers.
Yet another emergency exemption was used in 2023.
However, in late 2023 the Federal Constitutional Court ruled the government had gone too far in fudging the debt limit, forcing a frantic rewrite of the 2024 budget.
Then Social Democrat Chancellor Olaf Scholz's government collapsed in November 2024 over a disagreement with a coalition party, the pro-business Free Democrats, over spending and the debt brake.
The reformed debt brake would remove the constitutional ceiling when it comes to defence spending.
That would support efforts to build up Germany's own defences and its ability to further support Ukraine.
Germany is already a leading backer of Ukraine, sending 60 Leopard tanks and 175 Marder infantry fighting vehicles as well as 27 air defence systems, including three of its US-made Patriot missile batteries.
'The extra room for defence spending sends a clear signal to Vladimir Putin and Donald Trump as well as to Germany's European friends that Germany is serious about defending itself and helping Ukraine,' said Holger Schmieding, chief economist at Berenberg bank.
'Germany is finally taking on the leadership role which, given its size and its fiscal space, it should have assumed years ago.'
Leaders of the conservative Union bloc agreed with the centre-left Social Democrats to exempt military spending over 1% of GDP from the debt limit, as well as a €500 billion infrastructure fund for civil and disaster protection, transport infrastructure, hospitals, energy infrastructure, education, scientific research and digitisation.
Economists estimate that the measure, if passed, could enable a trillion euros in new borrowing and spending over a decade.
The agreement came during talks aimed at forming a coalition government between the two parties.
It was a sharp turnaround for Friedrich Merz, who as Union leader is the likely next chancellor after his party came in first in national elections on 23 February.
His party program rejected changes to the debt brake, though he had indicated he might be open to negotiation on that point.
The move 'follows the old political principle: if the facts change, I change my mind,' said Carsten Brzeski, global chief of macro at ING bank.
The agreement reflects both long-term strains on the debt brake, and the sudden recent shift in US security policy under US President Donald Trump, who has demanded that Europe do more for its own security, disrupting the post-World War II transatlantic alliance under which Europe looked to the US as an ultimate security guarantor.
Trump's public disparagement of Ukrainian President Volodymyr Zelenskyy in the Oval Office and the decision to suspend military aid to Ukraine have forced European governments to boost their defence spending to fill the gap left by the US - which is seen as no longer committed to Europe's security.
Germany only met the NATO requirement to spend 2% of GDP on defence through a €100bn special fund exempted from the debt brake in 2022 - but that fund will run out in 2027.
The parties plan to rush the changes through the lame-duck parliament next week.
That's because mainstream parties have a two-thirds majority in the old parliament - but will lose that in the new parliament due to electoral gains by the far-right Alternative for Germany and the far-left The Left party who oppose the changes.
The measure would still need votes in the outgoing parliament from the environmentalist Greens, who weren't part of the coalition talks.
Economists say the looser debt brake could help Germany emerge from five years of economic stagnation by increasing spending on things that promote economic activity over the long term.
Skimping on infrastructure spending has been blamed for trains that don't run on time due to endless track repairs, crumbling bridges, declining educational achievement levels, and lagging adoption of renewable energy infrastructure and digital technology.
The morning after the announcement, economists started tearing up old growth forecasts and raising their outlook.
Morgan Stanley saw the possibility of 0.2% more GDP growth this year and 0.7% more next year.
That would be welcome in an economy that shrank for the past two years.
'Everything you thought you knew about Germany's economic prospects three months ago, or even three weeks ago, should be ripped up,' said Jim Reid, research strategist at Deutsche Bank. 'This is game-changing if it goes through.'
The step is a 'sea change' in German policy, said economist Schmieding.
'The infrastructure fund signals that the new government will seriously tackle key domestic deficiencies,' Schmieding said. 'I look forward to the day in the – probably still somewhat distant – future when German trains may run as fast and punctual as those in France, Switzerland or Austria.'

The UK and US stock markets are once again approaching all-time highs. Markets have truly rebounded since Trump shocked the world with his trade policy. However, this rebound concerns me. These stock markets are trading near all-time highs despite a huge increase in the average effective US tariff, despite worsening geopolitical tensions, and despite sovereign debt concerns. Personally, I'm not sure investors have truly factored in the full impact of recent tariff increases on corporate earnings. Over the past year, average effective tariff rates have risen significantly, reaching levels not seen since the late 1930s. Under the Biden Administration, the average effective tariff rate was around 2.5%-2.7%. In May, that figure had risen to almost 20%. These tariffs have introduced new costs for businesses that rely on international supply chains. However, I just don't believe we've really seen the impact of them yet. After all, 'Liberation Day' took place at the beginning of Q2, and we're still in Q2. The full earnings impact of these tariffs is expected to become more visible in the second half of 2025, as companies report on their financial results and adjust to the new cost structures. Michael Burry, best known for predicting and profiting from the 2008 subprime mortgage crisis — a story retold in The Big Short — sold nearly all positions at Scion Asset Management in the quarter ending 31 March 2025. This move, alongside concentrated bearish bets through put options — bets that a stock will go down — on major tech and Chinese stocks, seemingly reflected his conviction that the market was sinking. Burry's only notable long was Estée Lauder, suggesting a defensive stance. However, 13F filings only show holdings as of 31 March, so his actions after that date remain unknown. As we know, the market slumped in early April but has since recovered. Within this context, I'm increasing looking at defensive options. I could look at farming stocks like Pilgrim's Pride, for example, which could outperform in a downturn. However, one option closer to home is the National Grid (LSE:NG.). The company recently reported strong financial results for the fiscal year 2025, with statutory and underlying pre-tax profit up 20%. The company is also investing heavily in its infrastructure, with a capital expenditure plan of £10bn aimed at modernising the energy grid and supporting the transition to renewable energy sources. This investment is part of a broader strategy to expand its regulated asset base, which is expected to grow by around 10% annually over the next few years. It does, however, introduce additional execution risk. Net debt is already £47.5bn — very sizeable. It's also not particularly cheap on face value. The stock trades at 14 times forward earnings, which may be a little demanding when we consider debt is on par with market capitalisation. Nonetheless, the forward dividend looks strong at 4.6%. The National Grid is not a stock I'd normally watch, but given my concerns about the potential overheating of the market, it's something I'm adding to my watchlist. It may be worth considering. Italians vote on citizenship and job protections amid low awareness and turnout concerns
ROME -- Italians vote over two days starting Sunday on referendums that would make it easier for children born in Italy to foreigners to obtain citizenship, and on providing more job protections. But apparent low public awareness risks rendering the vote invalid if turnout is not high enough. Campaigners for the change in the citizenship law say it will help second-generation Italians born in the country to non- European Union parents better integrate into a culture they already see as theirs. Italian singer Ghali, who was born in Milan to Tunisian parents, urged people to vote in an online post, noting that the referendum risks failure if at least 50% plus one of eligible voters don't turn out. 'I was born here, I always lived here, but I only received citizenship at the age of 18,'' Ghali said, urging a yes vote to reduce the residency requirement from 10 to five years. The new rules, if passed, could affect about 2.5 million foreign nationals who still struggle to be recognized as citizens. The measures were proposed by Italy's main union and left-wing opposition parties. Premier Giorgia Meloni has said she would show up at the polls but not cast a ballot — an action widely criticized by the left as antidemocratic, since it will not help reach the necessary threshold to make the vote valid. 'While some members of her ruling coalition have openly called for abstention, Meloni has opted for a more subtle approach,' said analyst Wolfango Piccoli of the Teneo consultancy based in London. 'It's yet another example of her trademark fence-sitting.'' Supporters say this reform would bring Italy's citizenship law in line with many other European countries, promoting greater social integration for long-term residents. It would also allow faster access to civil and political rights, such as the right to vote, eligibility for public employment and freedom of movement within the EU. 'The real drama is that neither people who will vote 'yes' nor those who intend to vote 'no' or abstain have an idea of what (an) ordeal children born from foreigners have to face in this country to obtain a residence permit,' said Selam Tesfaye, an activist and campaigner with the Milan-based human rights group 'Il Cantiere.' 'Foreigners are also victims of blackmail, as they can't speak up against poor working conditions, exploitation and discrimination, due to the precariousness of the permit of stay,' she added. Activists and opposition parties also denounced the lack of public debate on the measures, accusing the governing center-right coalition of trying to dampen interest in sensitive issues that directly impact immigrants and workers. In May, Italy's AGCOM communications authority lodged a complaint against RAI state television and other broadcasters for a lack of adequate and balanced coverage. 'This referendum is really about dignity and the right to belong, which is key for many people who were born here and spent most of their adult life contributing to Italian society. For them, a lack of citizenship is like an invisible wall,' said Michelle Ngonmo, a cultural entrepreneur and advocate for diversity in the fashion industry, who has lived most of her life in Italy after moving as a child from Cameroon. 'You are good enough to work and pay taxes, but not to be fully recognized as Italian. This becomes a handicap for young generations, particularly in the creative field, creating frustration, exclusion and a big waste of potential,' she said. The four other referendums aim to roll back labor reforms, making it harder to fire some workers and increase compensation for those laid off by small businesses, reversing a previous law passed by a center-left government a decade ago. One of the questions on the ballot also addresses the urgent issue of security at work, restoring joint liability to both contractors and subcontractors for workplace injuries. Opinion polls published in mid-May showed that only 46% of Italians were aware of the issues driving the referendums. Turnout projections were even weaker for a vote scheduled for the first weekend of Italy's school holidays, at around 35% of around 50 million electors, well below the required quorum. 'Many believe that the referendum institution should be reviewed in light of the high levels of abstention (that) emerged in recent elections and the turnout threshold should be lowered," said Lorenzo Pregliasco, political analyst and pollster at YouTrend. Some analysts note however that the center-left opposition could claim a victory even if the referendum fails on condition that the turnout surpasses the 12.3 million voters who backed the winning center-right coalition in the 2022 general election.

Trump's China gambit belies rocky road ahead on tariff deals
President Donald Trump has come up short on striking trade deals with most nations with just one month left before his self-imposed tariff deadline, even as he took his first steps in weeks toward engaging with China. Trump secured a much-desired call with Chinese President Xi Jinping, paving the way for a new round of talks on Monday in London - yet the diplomacy was overshadowed by a blowout public fight between Trump and his billionaire onetime ally, Elon Musk. Trump's aides insisted Friday that the president was moving on and focused on his economic agenda. Still, question marks remain over the U.S.'s most consequential trade relationships, with few tangible signs of progress toward interim agreements. India, which the Trump administration has cited as an early deal target, has taken a tougher line in negotiations and challenged Trump's auto tariffs at the World Trade Organization. Japan held another round of talks with the U.S., while also signaling it wants a reprieve from duties on cars and light trucks. The legal fight over Trump's tariffs hangs over everything. A court ruling striking down the country-by-country duties imposed using emergency authorities left partners with no certainty over what Trump's powers are. The next test could come as soon as next week, when a court could rule on the administration's appeal. Trump and his team were eager to draw attention to inroads with China as proof his ways are working. Trump on Friday described talks with Beijing as 'very far advanced' and said Xi had agreed to speed shipments of critical rare-earth minerals that were at the center of recent tension. Unlocking those supplies would spell relief for major American automakers. Chinese Vice Premier He Lifeng will visit the U.K. next week, during which he will conduct trade negotiations with the U.S., the Chinese foreign ministry said in a statement late Saturday. The mixed results in the talks so far demonstrate the highs and lows of Trump's mercurial approach to trade, in which he and aides have cast him as the ultimate decision-maker on any deals. Rather than provide a clear-cut victory, Trump's dealings with Xi also show the difficult road ahead with China. The rare-earths dispute revealed how important those supplies, which Beijing dominates, are for the U.S. economy. 'Xi is not letting go of the rare earths. He's got leverage, he's using it,' said Douglas Holtz-Eakin, president of the American Action Forum, a conservative think tank. 'They talked, that's the most important thing. I think they're really far apart.' The clock is ticking for Trump. His 90-day pause on higher tariffs for the European Union and nearly five dozen countries expires July 9 — barring an extension he could do with the flick of a pen — while China's reprieve extends until August. If deals aren't reached, Trump plans to restore tariff rates to the levels he first announced in April, or lower numbers that exceed the current 10% baseline, a White House official said, speaking on condition of anonymity. 'We will have deals. It takes time. Usually it takes months and years; in this administration, it's going to take more like days,' White House trade counselor Peter Navarro said Friday on Fox Business. 'We're on task and on target.' The Office of the U.S. Trade Representative 'looks more like a deli now,' Navarro said, with countries lining up for talks. USTR sent letters this week to trading partners reminding them of the deadline. It's unclear what all the frantic activity has yielded. Xi for months was reluctant to get on the phone with Trump and analysts speculated about what concessions the U.S. president offered to his counterpart in exchange for the call. Trump at least appeared to give some ground on foreign students, saying it would be his 'honor' to welcome Chinese scholars even as his administration cracks down on student visas. German Chancellor Friedrich Merz visited Washington facing demands from his nation's automakers for tariff credits for vehicles they produce in the U.S. But the subject barely came up during the public portion of his meeting with Trump, who spent a large chunk of time unloading on Musk. 'We'll end up hopefully with a trade deal or we'll do something - you know, we'll do the tariffs,' Trump said Thursday alongside Merz. Merz, in his U.S. visit, emphasized the integrated trade ties between countries that are at risk — including by personally driving a BMW built in South Carolina. The German leader said Friday at an industry event the nations should agree on an 'offset rule' that would provide tariff relief for existing U.S. production. Trump's U.K. deal - the lone pact so far — was undercut this week when he plowed ahead with levies on steel and aluminum. The U.K. said the pact included an agreement for zero tariffs on British metals, but Trump's latest order kept a 25% charge on them while negotiations continue and doubled the rate for others. Still, the upcoming Group of Seven summit of leaders from major economies could provide an opportunity for the type of in-person dealmaking Trump craves. Canadian Prime Minister Mark Carney has been discussing terms of a potential interim deal with Trump ahead of the gathering this month near Calgary. One theme is clear: Negotiations over his so-called reciprocal tariffs have grown intertwined with his separate duties on autos and metals, despite previous U.S. signals that the administration considered them separate. 'He's entirely transactional,' Holtz-Eakin said of Trump. 'He will always deal.' Talks are ongoing with the EU, which has previously proposed an agreement with the U.S. to mutually drop auto tariffs to zero as part of a broader trade framework, which the Trump administration rejected. The bloc subsequently suggested working toward zero-for-zero tariffs on cars, other industrial goods and some agricultural imports with tariff-rate quotas as a possible interim measure. Commerce Secretary Howard Lutnick said this week he'd consider some type of 'export credit' on autos, the kind of carve-out sought by Germany on vehicle tariffs. And he predicted there would be a U.S.-India deal in the 'not too distant future.' Lutnick signaled, though, Trump's push for so-called reciprocity comes with caveats. The U.S. wouldn't agree with Vietnam to drop all tariffs, because it believes the Southeast Asian nation is a hub for so-called transshipment of Chinese goods. Talks with South Korea, where Trump spoke with newly elected president Lee Jae-myung, and Japan, which had top trade negotiator Ryosei Akazawa meet with Lutnick, continued this week.
