Banks' proposal for tax relief on NPA interest under review

New Delhi: The government is reviewing a proposal from banks to exempt the interest earned on
non-performing assets
by amending the income tax law to align the definition of NPAs with that of the banking sector regulator, the
Reserve Bank of India
.
The RBI classifies a loan as an NPA if the interest or principal remains overdue for more than 90 days, while the income-tax act classifies a loan NPA if this period is more than six months.
"In May, these suggestions were made to the Department of Financial Services, which in turn flagged the issue with the revenue department in the finance ministry," said an official requesting anonymity, adding that separately a representation has also been made by the
Indian Banks' Association
, or IBA.
A committee with tax officials, representatives from the industry and the Institute of Chartered Accountants of India has been tasked with the review of the draft income-tax law and is examining the issue, said another government official.

The section 43D under the income tax act specifically provides for taxation of interest income from non-performing loans. It is taxed either on a realisation basis or as a credit to the statement of profit and loss, whichever is earlier.
Lenders have also sought an increase in deduction for the provision made for NPA to up to 15% of the gross income from 8.5%. Under section 36(1)(viia) of the Income Tax Act, 1961, banks and financial institutions are allowed a deduction in respect of the provisions made for non-performing assets. The provision is also applicable to NBFCs and housing finance companies.
The industry had in the past flagged the issue citing numerous litigation at various courts.
If the government agrees to the proposed changes, banks' bottom lines will get a boost. As per current data, gross non-performing assets, or GNPAs, of scheduled commercial banks, or SCBs, stood at Rs 4.16 lakh crore as of Q4 FY25.
"The NPA recognition principles are not clearly aligned, leading to instances where the
tax department
seeks to tax notional interest income on NPAs, even though such interest is not recognized in books due to RBI norms," Sandeep Sehgal, Partner- Tax, AKM Global, a tax and consulting firm said.
This puts unjust tax liability on unrealised income as banks and financial institutions are required to pay tax on interest income beyond 90 days, Sehgal added.

Agencies Representative Image Mumbai: Indian businesses are facing a higher scrutiny from banks on overseas direct investments (ODIs). Companies moving funds abroad are being inundated with questions on the business rationale of the offshore venture and its viability.A company can invest up to four times its net worth in an ODI. A closer examination of such offshore fund deployment by the banks comes at a time when there has been a dramatic fall in the net foreign direct investment (FDI), which fell over 96% in 2024-25. Net FDI is gross FDI net of ODI and repatriation by foreign investors. Besides fund repatriation, an increase in ODI contributed to the drop in net FDI. Under the circumstances, a number of authorised dealer (AD) banks, which handle the cross-border transfer of money, are reluctant to approve transactions which do not pass muster. Among the financial institutions at least three large private sector banks have been particularly demanding."When it comes to outward remittance transactions, we have lately seen a rise in instances where AD banks are requesting chartered accountant certifications to verify the factual accuracy of varied specific details in cases under their processing. This cautious approach may be attributable to the liberalisation of regulations, resulting in fewer cases being referred to the Reserve Bank of India (RBI) or to the greater responsibility being placed on the banks by the regulator before it accepts their recommendations in approval-related matters," said Harshal Bhuta, partner at the CA firm P. R. Bhuta & Co which specialises in taxation and foreign exchange related regulations. Another reason for leading banks to looks into ODI proposals could stem from the greater freedom since mid-2022 to write-off foreign investments which turned out to be standard details like memorandum of association of the Indian entity, ID of authorised representative, shareholding of the foreign investee company, documents related to its incorporation, and share subscription agreement, banks are asking for undertaking from the resident and non-resident entity on the line of business activity of the overseas entity along with a CA or CPA certificate confirming the correct business activity, profile of the applicant indicating justification for investment abroad, project feasibility report, mentioning why the ODI is being done, profitability, business viability, future projections, business rationale for making remittance. According to Moin Ladha, partner at the law firm Khaitan & Co, "Such information is requested to assess the commercial substance of the transaction and ensure that the proposed investment is bona fide in nature. Accordingly, entities contemplating an overseas investment should approach the process with a clear, well-prepared plan and have all necessary supporting documents ready." This proactive approach not only facilitates timely regulatory approvals but also helps in demonstrating the legitimacy and commercial rationale of the investment to the AD bank, said Ladha. Rajesh Shah, partner at Jayantilal Thakkar & Co, a CA and advisory firm, said even when an ODI is for bona fide purpose, the AD banks are making sure that the fund remittance is used for the right purpose. "We have seen AD banks asking for end-use of remittance made from India, and probably because RBI wants a strict monitoring," said circles said there are cases where the regulator has put a question on transfer towards meeting outstanding expenses in an ODI venture-- asking banks how they had ascertained that services were actually 2022 when the overseas investment regulations were changed, investing companies have to give a declaration confirming that the capital instrument they were subscribing to were in the nature of equity shares and would be fully and compulsorily convertible into equities. Gurgaon: A plan to demolish 1,088 EWS flats in Sector 47 has been shelved, paving the way for long-delayed allotments. The renovation work of these flats will be carried out by Haryana Shahari Vikas Pradhikaran (HSVP), and flats will be allotted to eligible families. Built at Rs 42 crore in 2010 under the Ashiana scheme for the poor, the flats remained unoccupied for 15 years and were never allotted due to a mix of procedural delays and disputes over beneficiary eligibility. Earlier, HSVP officials stated that identifying qualified applicants proved difficult, as many lacked complete documentation or did not meet income and residence criteria. Over the years, verification exercises stalled repeatedly, and the absence of a final allottee list left the units vacant. Confirming the development, HSVP administrator Dr Chander Shekher Khare told TOI that Rs 8 crore have been sanctioned for the renovation of EWS flats. The allotment will be done once the renovation work is complete. According to HSVP officials, the original proposal was to demolish the Sector 47 flats, auction the prime land for high-end group housing, and shift EWS allottees to a five-acre multi-storey complex in Sector 9. Officials, however, justified the move by citing the high market value of the Sector 47 plot – located next to the district centre, with a metro station planned nearby, and adjacent to a large IKEA mixed-use commercial project. The then estate officer had said, "This land, about 18 to 20 acres, is very valuable. The land will be auctioned for group housing, and EWS allottees will be accommodated in the Sector 9 project." Jain's complaint, alleging that the demolition plan undermined the original purpose of the Ashiana scheme, was taken up by the Prime Minister's Office. The PMO sought responses from HSVP officials, and within weeks, the proposal to raze the flats was shelved. On Aug 5, HSVP sanctioned Rs 8.8 crore for special repairs, to be completed within 150 days. Once restored, the flats will be allotted to beneficiaries as originally intended under the scheme.
