
Capital Spending As The Key Market Driver?

Historically, consumer spending accounts for roughly two-thirds of the U.S. economy. Shockingly, according to a post by Neil Dutta, head of economic research at Renaissance Macro Research, AI spending exceeded consumer expenditures in the last two quarters, as shown in the graphic below. 'So far this year, AI capital expenditures (capex), which we define as information processing equipment plus software, have added more to GDP growth than consumer spending,' Dutta said.

Christopher Mims of The Wall Street Journal calculates that U.S. AI spending exceeded $100 billion in the previous quarter alone. "The AI infrastructure buildout is so gigantic that in the past six months, it contributed more to the growth of the U.S. economy than all of consumer spending. The Magnificent Seven spent more than $100 billion on data centers and related infrastructure in the past three months alone,' Mims wrote.

A potential accelerant to overall capital spending comes from accelerated depreciation changes included in the recently passed Big Beautiful Bill. This law allows companies to deduct 100% of the depreciation of any qualified project or property in the first year it goes into service. This reduces a business' taxes and helps improve near-term cash flow by reducing taxable income. This deduction covers most machinery, industrial equipment, computers, servers, and software, as well as some furniture, fixtures, and building components.
As a result, we expect capital spending to rise over the next 12 months in AI and beyond. Thematic areas that may benefit include Power/Electrification, Aerospace, Industrial Manufacturing, Transportation, Telecommunications, and Life Science/Pharma.
Across U.S.-based stocks with a market cap above $500M and at least $50M in annual sales, we analyzed ratios to identify potential beneficiaries. Then, we broke them down by O'Neil Major Industry (89 Groups, combines some of the 197 O'Neil Industry Groups together).
1) Percent of D&A versus sales (most recent annual period): used to find the most capital-intensive businesses, normalized for company size. Across all companies, the median percentage is 4.5%. Here are the major industries with the highest and lowest ratios.

Major industries that appear on the left side in both of the above tables include Oil and Gas–Exploration/Production, Telecommunication Services, Metal Product and Fabrication, Oil and Gas–Integrated, Chemical, Shipping, Pollution Control, Semiconductors, Cement Aggregates, Agricultural Operation, Leisure Services, Trucking, and Paper and Forest Products. A handful of Health Care segments appear in the D&A versus sales table, while several Retail groups appear in the D&A versus assets table.
Of the groups with higher ratios in each table (33 unique), the groups below are leading and/or reasonably well set-up from a technical perspective.

Despite the potential accelerated depreciation catalyst, tariff headwinds remain. In particular, non-defense capital goods excluding aircraft—which track new orders placed with U.S. manufacturers for durable capital goods designed to last more than three years—have seen mixed momentum. While orders are up from 2024 levels (Figure 5), they have recently pulled back (Figure 6) as businesses put off capital investments despite the tax advantages granted by the Big Beautiful Bill.

Overall, much like the Trump corporate tax cuts in his first term, we believe the benefits from the change in depreciation expensing are being underemphasized by the market. While capital goods orders have been weak recently, we think they will rise from current levels as the new law takes effect and tariff uncertainty eases. The above industry lists and charts provide fertile ground for investors interested in this theme. We expect select beneficiaries of the new law to deliver notable stock price outperformance over the next 12 months, and we encourage readers to incorporate this view into their current investment strategy.

China's economy lags in July under pressure from tariffs and a weak property market
BANGKOK (AP) — China's economy showed signs of slowing in July as factory output and retail sales slowed and housing prices dropped further, according to data released Friday. Uncertainty over tariffs on exports to the United States is still looming over the world's second-largest economy after President Donald Trump extended a pause in sharp hikes in import duties for 90 days, beginning Monday, following a 90-day pause that began in May. As officials worked toward a broader trade agreement, China reported earlier that its exports surged 7.2% in July year-on-year, while its imports grew at the fastest pace in a year, as businesses rushed to take advantage of the truce in Trump's trade war with Beijing. But that also reflected a lower base for comparison, and manufacturers have slowed investments, hiring and production as they watch to see what comes. Chinese manufacturers also have ramped up shipments to Southeast Asia, Africa and other regions to help offset lost business in the U.S. Still, annual growth in industrial output fell to 5.7% in July from 6.8% in June, the National Bureau of Statistics said. Investments in factory equipment and other fixed assets rose a meager 1.6% in January-July, compared with 2.8% growth in the first half of the year. Property investments plunged 12% in the first seven months of the year, with residential housing investment dropping nearly 11%. Prices for newly built housing in major cities fell 1.1%, as a prolonged downturn in the property industry lingered. The meltdown in the housing market hit just as the COVID -19 pandemic began, sapping one of the economy's main drivers of growth and causing dozens of developers to default on their debts. The crisis rippled throughout the economy, destroying jobs for millions of people. The government has sought to ensure that most housing that was paid for gets built, but sales remain weak despite a series of moves meant to entice families into back into the market. Since most Chinese families have their wealth tied up in property, the anemic housing market has been a major factor crimping consumer spending. In July, retail sales rose 3.7%, the slowest rate in seven months and down from a 4.8% increase in June. The unemployment rate rose to 5.2% from 5% as university graduates began looking for work. While consumer prices rose 0.4% in July from the month before, prices at the wholesale level slipped 3.6% from a year earlier in another indicator of relatively weak demand. Morning Bid: Who's afraid of a hot PPI?
A look at the day ahead in European and global markets from Gregor Stuart Hunter Did you really think that the mighty U.S. stock market was going to be stopped in its tracks by a measly PPI print, even if it was a blowout? Despite the jump in wholesale prices, S&P 500 futures clung to a gain of 0.2% in Asian trading, even as Nasdaq futures slipped for a third consecutive day. The yield on the U.S. 10-year Treasury bond was down 2 basis points at 4.2732%. One consequence of the hot PPI print is that the market has given up on hopes of a jumbo 50 basis point rate cut from the Federal Reserve, according to the CME Group's FedWatch tool. But traders are still pricing in a 92.1% probability of a 25 basis point rate cut at its September meeting, compared with a 100% likelihood of a cut yesterday. In Asia, data from the region's two biggest economies showed Japan's economy running hot last quarter to keep shelves stocked ahead of Donald Trump's tariff deadline, while China indicated renewed signs of slack. Hong Kong stocks fell 1.2% after the release of weaker-than-expected Chinese economic data for July including retail sales and industrial production, while the large-cap CSI 300 gained 0.5% as traders speculated that the data may justify extra stimulus. Markets in India and South Korea are closed for public holidays. The Nikkei 225 rebounded 1.2% after snapping a six-day winning streak on Thursday with its biggest one-day selloff since April 11, as Japanese GDP data showed the economy expanding by an annualised 1.0% in the April-June quarter, beating analyst estimates and providing more signals to the Bank of Japan, which next meets on September 19. The dollar weakened 0.3% against the yen to 147.64. In commodities markets, Brent crude was down 0.1% at $66.79 per barrel, not far from a two-month low reached on Wednesday, ahead of a meeting in Alaska between U.S. President Donald Trump and Russian leader Vladimir Putin on Friday. "The first meeting doesn't seem like a major market-moving event - it's more to set up a second meeting, which will likely be more important," said Marc Velan, head of investments at Lucerne Asset Management in Singapore. "If a ceasefire is reached, expect a positive reaction in the euro and a weaker dollar; the opposite if a ceasefire fails." Analysis-Powerful new AI models knock the wind out of European adopter stocks
By Lucy Raitano LONDON (Reuters) -A rout in shares of European companies embracing artificial intelligence deepened this week, as powerful new AI models raise questions about whether sectors from software to data analytics could find themselves overtaken by the technology. European software stocks, including Germany's SAP and France's Dassault Systemes, tumbled on Tuesday as worries that AI will disrupt the software sector spread through the market. That followed a downgrade to U.S. rival Adobe on Monday by broker Melius Research. Since mid-July, shares in markets and data group LSEG, UK software firm Sage, and French IT consulting group Capgemini have dropped 14.4%, 10.8% and 12.3% respectively. Such companies - dubbed AI adopters by analysts - are investing heavily in the technology to beef up their products and services. Amid a dearth of European AI companies and suppliers, their shares had benefitted as investors in the region sought a way to tap the AI boom powering U.S. markets. But the release of ever more powerful AI tools appears to have prompted a rethink among some market players. Last week, OpenAI launched its GPT-5 model, the latest iteration of the AI technology that has helped transform global business and culture since ChatGPT arrived in late 2022. Kunal Kothari, a fund manager at Aviva Investors, also pointed to the July 15 release of Anthropic's Claude for Financial Services. "The app that came out has now challenged an investment case around London Stock Exchange (LSEG), around the provision of financial data," he said. "We're at the stage now with every iteration of GPT or Claude that comes out ... it's multiples more capable than the previous generation. The market's thinking: 'oh, wait, that challenges this business model'." The drop in European adopter stocks contrasts with broader market gains. Since mid-July, London's FTSE 100 is up 2.5% and Europe's STOXX 600 up 0.6%, while U.S. indexes have scaled record highs, largely powered by tech stocks. Exacerbating matters is the fact that many European adopter stocks trade on high multiples, making them vulnerable to any potential negative news, according to Bernie Ahkong, Chief Investment Officer at hedge fund UBS O'Connor. The STOXX 600 trades at an average price-to-earnings multiple of 17 times, while SAP - whose shares are down 7.2% since mid-July after posting their biggest daily drop since late 2020 on Tuesday - trades at around 45 times. WILL AI 'EAT SOFTWARE'? Although many AI adopter stocks are struggling, some investors say markets will eventually take a more systematic approach, picking out potential winners and losers. "At the moment, it feels like the market's just shooting first and putting them all in a 'challenged basket'," said Aviva's Kothari, referring to the decline in UK AI adopters. The hype around new AI models has led to the resurfacing of 2017 comments from Jensen Huang, the CEO of AI chipmaking behemoth Nvidia, that "AI is going to eat software". "We don't disagree, but we believe some delineation is warranted here, as not all software companies are equally exposed," said Steve Wreford, portfolio manager on the global thematic equity team at Lazard Asset Management. He said those with software deeply embedded into client company workflows, or with hard-to-replicate proprietary data, still had strong competitive advantages. Paddy Flood, portfolio manager and global sector specialist, technology, at Schroders, said it was important to distinguish between different types of software. "Enterprise-grade applications are less exposed, given their mission-critical nature, the complexity involved in replacing them, and the value of a trusted vendor ensuring ongoing service," he said. Aviva's Kothari also flagged the benefits of having software deeply embedded with customers, citing UK credit data firm Experian as an example. "It has lots of data unique to it, but it's also hugely embedded in the workflows of financial institutions. They want to make a loan, they need Experian," he said, also highlighting Britain's Sage. He holds both stocks, along with LSEG, but cautioned that proprietary data alone may no longer be enough to protect businesses. "I just don't think data is a big enough moat anymore," he said. The selloff in AI adopter stocks could be an opportunity for investors to pick the winners, said UBS O'Connor's Ahkong. "Some of the affected names will actually be able to use AI as an opportunity and tailwind for earnings, but need to prove that from here and that will take time," Ahkong said. But how much time the companies have is unclear. Some investors were already warning earlier this year that the clock was ticking for big spenders on AI to show returns.
