
Four themes powering Europe's equity bull market
The STOXX 600 posted its best first-quarter relative to the S&P 500 in a decade - but is now clocking an 8.4% gain in 2025, just a touch ahead of the S&P 500's 8.2% rise.
The European Union over the weekend reached a framework deal with the U.S. for tariffs of 15%. But optimism has been building for some time that the two sides would avert a damaging trade war and the data points to an economy that is holding up for now. Investors are warming to four key themes at play under the surface of the European stock market.
A performance gap has emerged between euro zone domestic-focused stocks and exporters, all thanks to a stronger euro, which has risen 13.4% versus the dollar in 2025 , hurting exporter earnings.
Trade-sensitive sectors like autos and consumer durables have fallen behind, while domestically-oriented stocks like banks and utilities have soared.

Analysts have been revising down overall 2025 earnings forecasts in Europe, but zooming in, there is a clear split between the pace of earnings revisions for euro zone exporters versus domestic plays, with the forward EPS of exporters dropping at an accelerated pace.
JPMorgan equity strategists advise clients to keep favouring domestics over exporters in their non-U.S. portfolios, while Barclays equity strategists say the current positioning gap is so extreme that the risk of a reversal is rising.
Helen Jewell, CIO of BlackRock Fundamental Equities EMEA, flagged select opportunities in the export-focused luxury and semiconductor sectors.
"If we get some resolution of where the tariffs are and if we get some sort of levelling out of the dollar, I think these names will start to perform well, and that could potentially be the second leg for the European story,' Jewell said.
Germany's massive spending plans, aimed at boosting the country's economy after decades of fiscal conservatism, brought optimism to broader European markets, as EU companies are set to benefit from increased spending on defense and infrastructure.
The U.S. tariff announcement in April caused a massive stock sell-off, but the German DAX (.GDAXI), opens new tab has since recovered to touch a fresh year high in July. Midcap stocks (.MDAXI), opens new tab have followed a similar path. Both indexes are up over 20% this year and set for their strongest annual performance since 2019.
"The relevance of Germany as a market for EU countries is great," Uwe Hohmann, equity strategist at Metzler Capital Markets said, pointing to the country's strong trade relationship with other EU states.
Germany's spending plans will have a modest effect on European growth, according to the European Commission's spring economic forecasts, but the market impact is expected to be profound.
"...the optimism around the German fiscal balance will still be the main driver of European markets in the next years," said Nabil Milali, portfolio manager at Edmond de Rothschild Asset Management, warning however that money will not concretely flow into the economy until 2026 at least.
A potential deterioration in trade relationships with the U.S. or China could dampen sentiment on European equity markets, at least in the short term.
"It would then only and mostly solely depend on what's going on in the German political arena, which is, I think, probably not good enough on a standalone basis to support an overall positive trend," said Hohmann.
European small-caps are on track to outperform large-caps in Europe for the first time since 2020.

Since April, Graham Secker, head of equity strategy, Pictet Wealth Management said a stronger euro and better economic outlook have driven the small-cap turnaround.
"European small-caps were the proverbial value-trap: you're cheap but you stay cheap until something changes," said Secker, adding that in illiquid areas of the market, it doesn't take much to move the dial.
"There has been a lot of interest with the fiscal stimulus announcement out of Germany for revisiting German mid- and small-caps, as probably the cleanest way to play the fiscal push that's coming through Europe," Secker said.
Talking size, some smaller markets have also been outperforming the wider European landscape this year.

"I think the positioning of investors is going more and more towards these smaller markets" which are benefiting from sectorial factors and higher exposure to the domestic economy, said Edmond de Rothschild's Milali.

The Fed once again held rates steady on Wednesday after better-than-expected economic data released in the morning. Trump used the opportunity to demand rates be lowered. 'MUST NOW LOWER THE RATE. No Inflation ! Let people buy, and refinance, their homes!' the president wrote in a post on his social media site Truth Social. Dimon and Trump also reportedly discussed the shortage of affordable housing and the impact of post-financial crisis regulations of homeownership, the Journal reported. Prior to their recent détente Trump and Dimon have traded insults publicly. Dimon resigned from a council of leaders after Trump's comments about a white supremacist rally during his first term in office. The banker also compared Trump's baseless accusations of election fraud in 2020 to treason. Trump later called Dimon 'highly overrated' in 2023 and has accused JPMorgan of 'debanking' conservatives. 'Jamie and everybody, I hope you're going to open your banks to conservatives, because what you're doing is wrong,' he said in January. Dimon has also been critical of Trump's aggressive trade policies, claiming they could be inflationary and slow down growth.

Trump hasn't won the trade war
Maybe Trump doesn't always chicken out after all. Rapid trade deals with the UK, Japan, the EU and others in recent weeks may have given the impression that the trade war was essentially over. Today, though, comes Trump's Ardennes offensive, with immediate tariffs of 35 per cent announced for Canada. Other countries have been given a week to prepare for steep increases: India will be subject to 25 per cent tariffs, Taiwan 20 per cent and Switzerland – far from neutral in this particular conflict – 39 per cent. According to Trump, Canada has been singled out for harsh treatment because it has failed to cooperate on the flow of fentanyl across the border. Trump also hinted that he was punishing Canada for recognising Palestine, but then he has just done a trade deal with the EU in spite of France taking the same action, and didn't make any trade threats to Britain in spite of Keir Starmer saying this week that the UK will recognise Palestine in September if Israel does not meet certain conditions. It seems rather more likely that Trump is saying: look, other countries have yielded and agreed to one-sided trade deals with the US – I'm going to carry on beating you about the head until you agree to do the same. But will they? So far, the countries which have agreed to Trump's rather rough and ready trade deals have acted as if the benefits of a trading relationship with the US are one-way – they have more to lose than the US if a deal cannot be struck. But of course that is not always true. Taiwan, for example, produces over 90 per cent of the world's high-end microchips, which are implanted in just about every device manufactured in the US. What benefit does it bring America if those chips are in future taxed at 20 per cent? There is a strange dislocation in attitudes towards Trump's tariffs. Those who insist he has a very clever strategy and is winning tend also to be people who, in any other context, are in favour of low taxes. But a tariff is just a tax like any other – it adds costs to business and so suppresses economic activity. If tariffs are set at modest levels, it may be worth putting up with tariffs' depressing effect in return for the revenue they raise. Raise them above a certain level, however, and revenue will start to decline as business activity is discouraged – the classic Laffer effect. US growth may have proved more resilient than many feared it would be after Liberation Day, but it is certain that tariffs on raw materials and components are a negative influence on US manufacturing industry. A country does not 'win' by taxing its imports more than other countries tax its exports – if it did, the US would be one of the poorest countries in the world while many African countries would be startlingly rich. The US has done brilliantly well out of a regime of low import tariffs – as has Singapore, one of the few countries which, prior to Liberation Day, imposed even lower tariffs than did the US. But even if you do think that imposing higher tariffs than your trading partners amounts to 'victory', it is far from clear that Trump will emerge the eventual winner. Some countries may have yielded to him, but others are clearly holding out, and may well make the calculation that the US has more to lose from a trade war than they do. This war has a long way to run yet.
