
Germany's new leadership inherits a legacy of economic struggles
The incoming administration led by Chancellor Friedrich Merz could mark a turning point in economic policy and performance. For decades, Germany has been committed to fiscal discipline and austerity. In contrast, the new government enters the scene with a massive fiscal expansion package that could reach EUR 1 trillion, including infrastructure and defense, together with plans for tax and labor market reforms.
The economic package marks a paradign shift from Germany's traditional fiscal conservatism, and will stimulate growth in the medium term. However, the new administration inherits considerable challenges that call for aggressive reforms to sustainably boost the stagnant German economy. In this article, we discuss three key factors that describe the challenges faced by the government and support our outlook.
First, significant structural challenges continue to erode competitiveness and productivity. The World Competitiveness Report provides a useful assessment on this dimension across countries. Just a decade ago, Germany was ranked 6th in the world. However, the country has dropped markedly to the 24th position, reflecting regulatory burdens, onerous tax policies, rigid employment laws, and administrative complexity.
Excessive bureaucracy costs Germany up to EUR 146 Bn a year. The loss of competitiveness is starkly reflected in productivity statistics: since 2017, output per worker has dropped 2.5%. Business leaders point to the amount of red tape and a glacial pace in moving towards the digitalization age. This is particularly damaging in the case of startups, where bureaucratic delays can make the difference between survival and failure of a project. Because of this, companies are increasingly relocating their business to other European countries, such as Holland, Sweden, Portugal or Poland. Therefore, structural problems will continue to weigh on economic growth and need to be addressed by the new administration with measures that go beyond fiscal stimulus.
Second, upgrading outdated infrastructure is critical if Germany aims to achieve a new economic growth phase. Germany's highly conservative fiscal policy has led to an underfunding in key infrastructure areas. Public investment averaged 2.8% of GDP during 2023-2024, compared to 4.3% in France, for example. As a result of low public investment, aging infrastructure for transportation and energy, and lagging digital technology are hindering long-term economic growth, underscoring the importance of substantial upgrades.
In previous experiences, procurement and planning have taken more time than actual construction, and there are abundant examples where spending funds have gone unutilised. In 2023, EUR 76 Bn in fiscal resources went unused due to bureaucratic and regulatory hurdles. Thus, an infrastructure upgrade should be one of the priorities for the new government. Furthermore, a plan to reduce corporate taxes would only be gradually implemented starting from 2028.
Third, the manufacturing sector, a key sector of the German economy, continues to extend a sustained period of decline that drags on overall growth. Between 2000 and the peak in 2017, the industrial component of real GDP grew at an annual rate of 1.9%. This robust pace reversed dramatically afterwards, as the sector faced a successive series of negative shocks, including global trade tensions, a slowing world economy, theCovid-pandemic, the energy crisis due to the Russo-Ukrainian war, and the decline of the automotive industry. Since its peak in 2017, industrial production accumulates a contraction of 18% in Germany.
This year, the new trade wars initiated by President Trump's administration, together with the high levels of geopolitical uncertainty, will put further pressure on Germany's export oriented industries. Although manufacturing should benefit from larger infrastructure investment and defense spending, the new administration will need to secure a more stable environment to offset major headwinds and support growth.
All in all, the government inherits a heavy legacy posing significant challenges to growth. The paradigm shift in fiscal policy will contribute to a much-needed upgrade in infrastructure and likely jumpstart a recovery, providing a boost to medium-term growth, but deeper reforms are also needed.

Poland extends border controls with Germany until Oct 4
DPA Warsaw Poland will extend temporary border controls with Germany until October 4, Interior Minister Marcin Kierwiski announced on Sunday, according to the PAP news agency. The checks, initially due to expire on August 5, had been widely expected to continue. They were introduced on July 7 in response to ongoing German controls aimed at curbing irregular migration. Border checks with Lithuania will also remain in place. Kierwiski said the extension had been notified to the European Commission and communicated to neighbouring EU countries. 'Our European partners fully understand the decision,' he was quoted as saying. A further assessment of the measures will be made in September based on data from border guards, the military and police. When asked to comment on Poland's move, a spokesman for the German Interior Ministry referred to earlier statements by Interior Minister Alexander Dobrindt, who had previously welcomed the Polish checks as an 'important step in the joint effort to combat illegal migration.' The Polish government argues that the stepped-up controls have been effective. Since their introduction, Poland has reported a '98% coverage' of its borders. Germany began conducting random checks at the Polish border in October 2023 and intensified them after Chancellor Friedrich Merz's conservative government took office in May. Dobrindt also authorized the return of asylum seekers at the border, prompting a response from Warsaw. Polish Prime Minister Donald Tusk has linked the lifting of Poland's border checks to possible changes in German policy. Tusk's centrist government has also come under pressure from right-wing vigilante groups who patrol near the border and accuse Germany of pushing back migrants who never previously entered Poland. According to the Polish Interior Ministry, from July 7 to 30, authorities checked more than 243,000 people and 110,000 vehicles at the German border. Entry was denied to 105 individuals. During the same period, Poland accepted 72 people returned by Germany and rejected two others; it also returned six migrants to Germany.

Slovenia becomes first EU country to impose arms embargo on Israel
Slovenia has become the first country in the European Union to ban all weapons trade with Israel over its war on Gaza. The announcement comes two weeks after the Central European nation declared Israeli ministers persona non grata, the state news agency STA reported. The arms embargo was announced by Prime Minister Robert Golob after a government session on Thursday. 'Slovenia is the first European country to ban the import, export and transit of weapons to and from Israel,' the government said in a statement. It said it was moving ahead 'independently' because the EU was 'unable to adopt concrete measures … due to internal disagreements and disunity'. Amid the devastating war in Gaza, where 'people … are dying because humanitarian aid is systematically denied them', it was the 'duty of every responsible state to take action, even if it means taking a step ahead of others', the statement said. It added that the government had not issued any permits for the export of military weapons and equipment to Israel since October 2023 because of the conflict. Early in July, Slovenia – also in an EU first – banned two far-right Israeli ministers from entering the country. It declared both Israelis 'persona non grata', accusing them of inciting 'extreme violence and serious violations of the human rights of Palestinians' with 'their genocidal statements'. In June 2024, Slovenia's parliament passed a decree recognising Palestinian statehood, following in the steps of Ireland, Norway and Spain, in moves partly spurred by condemnation of Israel's bombing of Gaza. Last week, France, the United Kingdom and Canada also announced they may recognise a Palestinian state. Israel decried these announcements, saying they were a way of rewarding Hamas for its October 7, 2023 assault on Israeli territory. Israel has been waging a nearly 22-month war in Gaza that human rights groups and United Nations experts have compared to a genocide. More than 60,000 Palestinians have been killed in Israel's military campaign, with more at risk of dying from hunger as a result of Israel's blockade of the territory. Several countries, including South Africa, have also brought cases before the International Court of Justice alleging that Israel is committing genocide in Gaza. The United States, however, has been an unwavering ally of Israel throughout its war in Gaza, and President Donald Trump has also warned that recognition of Palestinian statehood would serve as a 'reward' to Hamas.

What has been the impact of Trump's tariffs so far?
United States President Donald Trump's tariffs are set to come into effect on August 1. They mark a significant escalation in US trade policy, leading to higher prices for consumers and bigger financial hits for companies. Trump had initially postponed 'reciprocal tariffs', which he had announced on April 2, giving countries time to reach trade deals with the US. On Sunday, US Commerce Secretary Howard Lutnick said the August 1 tariffs were a 'hard deadline'. What are the August 1 tariffs? Several countries are facing a slew of tariffs on August 1. While the situation remains dynamic, different levies are going to hit countries ranging from 15 percent on Japan and the European Union to 50 percent on Brazil. Who has struck last-minute deals? Trump has struck a series of bilateral trade deals in the last few days. With the EU, the US secured $750bn in energy purchases and reduced tariffs on steel via a quota system. In exchange, it lowered auto tariffs from 30 percent to 15 percent, applying the same rate to pharmaceuticals and semiconductors. Japan committed $550bn in investments targeting US industries such as semiconductors, AI and energy, while increasing rice imports under a 100,000-tonne duty-free quota. It will also purchase US commodities like ethanol, aircraft and defence goods. Indonesia reportedly agreed to duty-free access for many US products and increased energy and agricultural imports, although Jakarta has only confirmed tariff cuts and key commodity purchases so far. The United Kingdom gained aerospace and auto export benefits, while granting the US duty-free beef quotas and a 1.4 billion litre ethanol quota. China saw its reciprocal tariffs slashed from 145 percent to the baseline 10 percent that was imposed on all countries. In addition, there's a 20 percent punitive tariff for fentanyl trafficking. A temporary pause for the final tariff rate has been extended until August 12 while the two hammer out a deal. China matched the cut and eased non-tariff measures, resuming rare earth exports and accepting Boeing deliveries. Deals with the Philippines, Cambodia and Vietnam also include tariff adjustments and market access, though not all terms have been confirmed by those governments. Which sectors are expected to be hit worst? According to a Reuters news agency tracker, which looks at how companies are responding to Trump's tariff threats, the first-quarter earnings season saw automakers, airlines and consumer goods importers take the worst hit by tariff threats. Levies on aluminium and electronics, such as semiconductors, led to increased costs. 'When you start to see tariffs at 20 or more, you reach a point where firms may stop importing altogether,' Joseph Foudy, an economics professor at the New York University Stern School of Business, told Al Jazeera. 'Firms simply postpone major decisions, delay hiring, and economic activity declines,' Foudy added. Economists widely agree that the impact of tariffs implemented so far has not been fully felt, as many businesses built up their stockpiles of inventories in advance to mitigate rising costs. In an analysis published last month, BBVA Research estimated that even the current level of US tariffs – including a baseline 10 percent duty on nearly all countries, and higher levies on cars and steel – could slow economic growth and reduce global gross domestic product (GDP) by 0.5 of a percentage point in the short term, and by more than 2 percentage points over the medium term. Have prices increased? According to HBS Pricing Lab reports, prices of US-made and imported goods saw modest seasonal declines through early March, with imports falling slightly more. The first 10 percent US tariff on Chinese goods (February 4) had little effect, but prices rose after broader tariffs were imposed on March 4, including a 25 percent tariff on Canadian and Mexican imports and another 10 percent tariff on China. Imported goods prices jumped by 1.2 points, while prices of domestic goods rose by half as much. After a 10 percent global tariff was announced on April 2, 'Liberation Day', and 145 percent on China on April 10, import prices rose more sharply. A brief price dip followed the May 12 tariff rollback on Chinese goods, but trends resumed by June. Overall, import prices rose about 3 percent since March – small compared to headline tariff rates. Have tariffs brought in money? Trump's tariffs have brought in revenue from higher duties paid by importers. Between January 2 to July 25, the US Treasury Department data shows that the US generated $124bn this year from tariffs. This is 131 percent more than the same time last year. In early July, Treasury Secretary Scott Bessent said this could grow to $300bn by the end of 2025 as collections accelerate from Trump's trade campaign.
