Promise and peril of low policy rates

In an unprecedented policy action that has taken international markets and other domestic players by surprise, the State Bank of Pakistan (SBP) has carried one of the most aggressive interest rate cuts in its history. The policy rate has crashed from a high of 22 percent in June 2024 to 11 percent by May 2025 — a total of 1,100 basis-point reduction in less than one year. While this change reflects new-found optimism in the macroeconomic landscape, particularly the steep deceleration in inflation, it also provokes a few red flags about the sustainability of the economic trajectory of Pakistan.
The argument for cutting interest rates is intuitively appealing. Despite soaring to almost 40 percent in mid?2023 in the wake of supply shocks, exchange rate depreciation and a surge in global commodities, headline inflation has plummeted to a mere 0.3 percent in April 2025 — the lowest in over 30 years for Pakistan. This disinflation has afforded the central bank a leeway to cut borrowing costs to incentivize private-sector credit, increase investment and deliver fiscal relief through cheaper government borrowings.
Furthermore, the external sector has evidenced temporary stabilization. During July-March FY25, the current account surplus was recorded at USD 1.9 billion, supported by remittances, low import requirements and relatively stable global oil prices. The PKR is stable at around 275-285 per USD and far away from the jumpy performance in 2023. These are good tidings for a country perennially suffering from both twin deficits as well as a decline in foreign exchange reserves.
But upon closer examination, the situation is more complicated. One, headline inflation has plummeted, but core inflation (which strips out volatile food and energy prices) is still running at about 8 percent as of April 2025. That indicates that underlying price pressures, especially in services and rents, are still sticky. Added to this is the upturn in wage increases; the hike in administrative prices; and the coming delivery, under the new IMF agreement, of the increase in energy tariffs, which could all help revive inflation in the second half of the year.
Another cause for concern is the distress in rural economy. Over recent years, much of the disinflation has been the result of unprecedented falls in prices of some agricultural commodities. Wheat prices are down more than 35 percent over the past year, and electricity and fuel costs have eased. Although urban consumers have embraced lower food inflation with open arms, it has hit rural incomes hard. Farmers are unable to meet input costs, and lower crop profitability is eroding the sowing cycle that will come, which in turn could reverse food inflation trends and exacerbate food security fears.
The external front looks better, but is not without its vulnerabilities. Pakistan's trade deficit surged to USD 3.4 billion in April, as import appetite started to rebound with credit markets reopening and import restrictions easing. At the same time, FX reserves — now between USD 9bn and USD 14bn — are dangerously low compared to the country's external debt commitments. Pakistan has to repay approximately USD 19 billion in external liabilities per year and a delay in projected inflows from the IMF, bilateral creditors or Eurobond issuance could once again be too much for its reserves. A reverse in commodity prices as well as geopolitical event risk could compound these weaknesses.
Fiscal sustainability is another important issue. Although policy rates are lower and save the government money in borrowing costs from the domestic market, this may also result in a situation where the government becomes less vigilant in managing the budget. The total public debt is estimated to be 74 percent of GDP, and the interest payments almost cover 50 percent of total government expenditures. It is very easy to lose space that lower interest payments created for the budget in case of any slack in revenue collection, subsidy reforms, or privatization attempts. Pakistan's tax-to-GDP ratio is still below 10 percent, one of the lowest on the planet, and most of the attempts to broaden the tax base have been blocked over and over by political opponents.
Most importantly, the swift process of monetary easing may damage the credibility of inflation targeting by the State Bank. Currently, inflation figures may warrant a conservative approach, but perception of political motivations behind these cuts largely dampens investor sentiment. This comes at a delicate moment during Pakistan's next IMF review, where the Fund scrutinizes fiscal and monetary policy alignment. Straying from set targets or structural benchmarks risks slowing down disbursements, halting Pakistan's access to vital external funding.
Moreover, savers' habits and financial stability are at risk. Even though real interest rates are currently positive, savers may be drawn to speculative investments, such as gold and real estate, as bank deposit rates are below inflation-adjusted returns in alternative assets. This could erode official financial intermediation and lead to asset bubbles.
Pakistan's high non-performing loan ratios and other regulatory hurdles suggest that commercial banks may be slow to redeploy capital towards profitable private-sector lending now that they have once again benefitted from high risk-free returns during the recent tight cycle.
Though Pakistan's transition to a low interest rate environment has provided a short term relief, it isn't the solution to the country's permanent economic problems. It is necessary that policymakers keep vigilance and avoid assuming that rotational improvements are equivalent to structural strength.

Despite these shortfalls, the government is unlikely to face serious hurdles during the upcoming review talks — expected to begin next month — for the release of the next $1 billion tranche, due to progress on other critical benchmarks. According to a fiscal operations summary released by the Ministry of Finance, the provinces fell short of saving the targeted Rs1.2 trillion in the last fiscal year, which ended in June. A sharp rise in provincial expenditures contributed to missing the cash surplus target. Likewise, the Federal Board of Revenue (FBR) missed its two key conditions of collecting Rs12.3 trillion total revenues and Rs50 billion from retailers under the Tajir Dost Scheme during the last fiscal year. But the mother of all fiscal conditions — generating a primary budget surplus of Rs2.4 trillion — has been met along with the total revenues collected by the four provinces. This is the second consecutive year of primary surplus and the highest in 24 years, surpassing the IMF target. The Finance Ministry tried hard to stay on the fiscal patch but the setback came from the provincial capitals, which were not in the control of the federal government. The overall fiscal deficit also reduced to 5.4% of GDP or Rs6.2 trillion, which was well below both the original target of 5.9%. The finance secretary kept a tight check on the expenditure throughout the fiscal year. The IMF has set about 50 conditions under the $7 billion bailout package; some of those are monitored on a quarterly and annual basis and are linked with the approval of the loan tranches. The government has managed to achieve relative fiscal stability but the official data showed that the federal government's net revenues were still Rs1.2 trillion less than its needs for just two heads; interest payments and defence spending. The rest of the expenditures are incurred by taking more loans. Against a primary surplus target of Rs2.4 trillion, the federal government reported a surplus of Rs2.7 trillion, or 2.4% of gross domestic product (GDP), according to the ministry. The Ministry of Finance had to do eleventh-hour management to make sure that the primary surplus target was met after the provinces could not throw promised cash surpluses and the federal development spending shot up beyond the expectations of the Finance Ministry. The provincial governments had given the understanding to the IMF and the federal government to generate Rs1.2 trillion cash surpluses. However, the four provinces collectively generated a cash surplus of Rs921 billion, missing the IMF target by 280 billion. A breakdown of provincial performance shows that Punjab, with total revenue of Rs4 trillion, spent Rs3.6 trillion, generating a surplus of Rs348 billion. However, the province recorded a statistical discrepancy of Rs41 billion, mainly due to below-the-line expenditures to retire wheat debt. Punjab spent Rs1.03 trillion on development, which was almost equal to the federal development spending across Pakistan. Sindh booked a cash surplus of Rs283 billion after spending Rs2.3 trillion, which was well below its total revenues. The province also reported Rs48 billion statistical discrepancy. Khyber-Pakhtunkhwa (K-P) recorded a budget surplus of Rs176 billion, with Rs1.5 trillion in income and Rs1.3 trillion in expenditures. K-P also had a statistical discrepancy of Rs155 billion. Balochistan generated a surplus of Rs113 billion, meaning the province has more revenue than its needs. Its total expenses amounted to Rs767 billion as against Rs881 billion in income. In April this year, the federal government increased the petroleum levy rate by Rs8 per litre in the name of funding Balochistan roads. The provincial governments enjoy significant fiscal flexibility due to increased revenues under the National Finance Commission (NFC) award. Planning Minister Ahsan Iqbal has proposed to the prime minister to overhaul the current NFC award by adding new benchmarks and performance evaluations parameters to ensure that huge resources are spent on the welfare of the people. the provinces recorded tax collection of Rs979 billion in the last fiscal year, exceeding the IMF target by a margin of Rs58 billion. The federal government's tax revenue performance remained encouraging but it missed the key targets. The FBR failed to collect any significant revenue under the Tajir Dost Scheme against the target of Rs50 billion for the last fiscal year. The traders' income tax contribution through withholding taxes too remained negligible compared to salaried class's Rs555 billion payments in the last fiscal year. Moreover, against the IMF-given revenue target of over Rs12.32 trillion, the FBR pooled Rs11.74 trillion. Thanks to the central bank and millions of people paying petroleum levy, the non-tax revenues amounted to over Rs5.6 trillion, higher by 30%. The petroleum levy collection amounted to Rs1.22 trillion after the prime minister increased the rates to Rs78 per liter. On the expenditure side, the federal government spent a total of Rs17.1 trillion, with current expenditures reaching Rs15.8 trillion. This represented an Rs2.3 trillion or 15% increase in total expenditures compared to the same period last year, primarily due to rising interest payments. The federal government paid Rs8.9 trillion in interest costs, an increase of Rs729 billion from the previous year. Defence spending amounted to Rs2.2 trillion, higher by 18%. After distributing the provincial share worth Rs6.9 trillion, the federal government's net income stood at Rs9.9 trillion. This was Rs1.2 trillion less than the combined spending on interest and defence. The Finance Ministry said that its primary current expenditures remained well within the targeted ceilings. The primary reason for this was lower releases of subsidies, which stood at only 49% of the allocated target. The federal PSDP spending increased to Rs1.05 trillion, which was 43% higher than the previous fiscal year.

Listen to article The Pakistani rupee extended its gains against the US dollar on Tuesday, appreciating by 0.03% in the inter-bank market. The currency closed at 282.57, up by nine paisa from Monday's close at 282.66. The rupee has strengthened by Rs2.40 against the US dollar over the past 10 trading sessions, according to a report of AKD Research. However, on a calendar year-to-date basis, the rupee has depreciated by 1.42%, while it has gained 0.42% in the fiscal year to date, according to data from Insight Securities. Moreover, the State Bank of Pakistan (SBP) has announced its auction calendar for the August-October 2025 period, setting a target to raise Rs6.175 trillion through domestic debt instruments. The plan includes borrowing of Rs3.675 trillion through Market Treasury Bills (MTBs) and Rs2.5 trillion via Pakistan Investment Bonds (PIBs), as part of the government's broader strategy to meet its fiscal needs and manage market liquidity. According to the SBP, seven MTB auctions are scheduled for the three-month period, with targets ranging from Rs225 billion to Rs700 billion per auction. These auctions are set for August 6, August 20, September 3, September 17, October 1, October 15 and October 29. The MTBs will be issued in tenors of one, three, six and 12 months, with allocations of Rs575 billion, Rs925 billion, Rs925 billion and Rs1.25 trillion, respectively. On a long-term basis, the SBP plans to raise Rs2.5 trillion through PIBs. This includes Rs1.1 trillion via fixed-rate bonds and Rs1.4 trillion through floating-rate bonds. The fixed-rate PIB auctions are scheduled for August 1, September 4 and October 14, with targets of Rs300 billion, Rs400 billion and Rs400 billion, respectively. These bonds will be issued for two, three, five, 10 and 15-year tenors. Floating-rate PIBs, all having 10-year maturity, will be auctioned semi-monthly from August 6 to October 29. Each auction aims to raise between Rs150 billion and Rs250 billion. The SBP's aggressive borrowing plan reflects the government's continued reliance on domestic sources to fund its budget deficit, especially in light of the restriction put in place by the International Monetary Fund (IMF) that the government would not directly borrow from the SBP by printing new money, which adds to the already high inflation, even though this indirect borrowing also fuels inflation, but keeps things transparent. Meanwhile, gold prices in Pakistan fell on Tuesday, bucking the trend in international markets, where the precious metal held steady amid a stronger US dollar and expectations of Federal Reserve rate cuts. According to the All Pakistan Sarafa Gems and Jewellers Association, the price of gold per tola dropped by Rs1,500 to settle at Rs358,000. Similarly, the price of 10-gram gold declined by Rs1,286, closing at Rs306,927. The decline comes a day after domestic gold prices had risen, with the per-tola rate climbing by Rs500 on Monday to reach Rs359,500. Internationally, spot gold was up 0.1% at $3,376.80 per ounce by 0947 am ET (1347 GMT) after rising to its highest level since July 24 on Monday. US gold futures also rose 0.1% at $3,430.

Rs431bn owed to Chinese power projects: PD and SBP at odds over repatriation?

ISLAMABAD: The Power Division and the State Bank of Pakistan (SBP) are reportedly at odds over the repatriation of Rs 431 billion owed to Chinese power sector projects—an amount meant to be repatriated through commercial banks, well-informed sources told Business Recorder. This issue came to light during a meeting of the Sub-Committee on Reforms, chaired by Minister for Petroleum and Natural Resources Ali Pervaiz Malik. The meeting was also attended by Special Assistant to the Prime Minister on Industries and Production, Haroon Akhtar. Chinese coal-fired power projects, such as Port Qasim and Sahiwal, have been persistently writing to the Ministry of Finance, seeking clearance of these outstanding payments. Chinese IPPs face Rs500bn in unpaid dues The matter surfaced during discussions on proposed measures to mitigate currency risks for foreign investors in Pakistan. The SBP stated that no loan repayments—whether principal or interest—nor profit repatriation payments are pending with the SBP or any commercial bank. The central bank acknowledged that only a profit payment of $26.5 million is pending with one commercial bank, which it expects will be cleared soon. SBP further clarified that no verbal or written directives had been issued to commercial banks to delay LC payments or other financial transactions. However, the Power Division reported that while the power payment cycle typically spans 90 days, Rs 431 billion in payments remain stuck with commercial banks—primarily for non-energy components. A detailed ageing report presented during the meeting indicated that while no energy payments have been overdue for more than three months, non-energy payments have been pending for years. The depreciation of the rupee has further reduced the dollar value of these payments. No representatives from NEPRA attended the meeting, and no information was shared regarding eight pending cases. The SBP reiterated that no Chinese company payments are currently pending for profit repatriation or debt servicing, and it has issued no instructions—verbal or written—to banks in this context. However, the SBP was asked to provide a written report detailing all payments to Chinese companies pending with commercial banks, including ageing data. The Power Division maintained its stance that Rs 431 billion in payments are pending with various banks and remain un-repatriated by the concerned Chinese companies. NEPRA was directed to provide an update on the potential claw back of the eight cases under adjudication. No conclusive way forward was proposed during the session. The committee noted a divergence in views between the SBP and the Power Division, making it difficult to issue a clear recommendation due to the lack of clarity. The chair emphasized several core principles as essential for attracting investment: (i) adherence to due process of law ;(ii) sanctity and enforceability of contracts;(iii) provision of adequate security measures ;(iv) a competitive and transparent process, and (v) policy consistency and predictability in the medium term. Regarding the development of physical infrastructure and utility services at Special Economic Zones (SEZs) and Export Processing Zones (EPZs), the Board of Investment (BoI) informed the sub-committee that six SEZs will be marketed to Chinese investors. BoI said that 40 companies have been identified to showcase as success stories, which will be narrowed down to 5–10 for targeted promotion. The committee supported promoting six SEZs—AIIC, BQIP, KIP, Rashakai, Dhabeji, and PSM—to Chinese investors. Of these, 3,000 acres are available for development at PSM and 700 acres at AIIC, with additional land parcels available at other developed SEZs, all equipped with basic amenities. The committee recommended establishing Service Level Agreements (SLAs) to define timelines. On easing regulatory hurdles and creating a one-stop-shop mechanism integrating federal and provincial authorities, the BoI presented updates on its Business Facilitation Center (BFC) initiative. BoI highlighted the 'regulatory guillotine' efforts and modernization of the Companies Act. The Cabinet Committee on Regulatory Reforms (CCoRR) has been notified, and BoI claims that two reform packages will reduce the cost of doing business by Rs 250 billion. Three additional reform packages are in the pipeline for CCoRR approval. BoI also shared its role in integrating 20 departments with SECP, harmonizing food standards across federal and provincial jurisdictions, and reducing DRAP's medical device registration timeline from two years to 45 days. The committee recommended that BoI implement a hub-and-spoke model for BFCs linked to regional offices in the six priority SEZs. SLAs will also be developed for these centers to provide transparency and predictability for investors. On reducing port clearance times and enhancing cold chain logistics, the Secretary of the Ministry of Maritime Affairs (MoMA), along with the Chairman of Port Qasim Authority (PQA) and the General Manager (Operations) of Karachi Port Trust (KPT), briefed the committee. They reported that recent reforms have reduced consignment clearance time by 24–48 hours. However, no precise data was available on reefer (refrigerated container) occupancy or costs. It was also noted that 35–40% of consignments are routed through yellow or red channels, and various departments at ports impact both import and export processes. The chair inquired whether consignments of vetted and established investors could be moved to the green channel. The committee recommended developing a comprehensive port governance model that ensures one-window operations and standard procedures for cold chain storage, aligned with international best practices. SLAs should also be signed with investors to guarantee faster clearance of their consignments. Pre-clearance mechanisms and a grievance redressal help desk for reputable importers were also advised. Lastly, the chair took serious notice of the long-vacant post of Chairman KPT and directed the Secretary of MoMA to resolve the matter urgently.
