Market Correction, Tariff Chaos Revive Power Of Diversification

The first three months of 2025 marked the worst quarter for the S&P 500 Index since 2022, bringing the benefits of diversification back to the fore. Then came the Trump administration's 'Liberation Day' tariff announcements on April 2, which led to a new round of selling as the announced tariff rates exceeded even the most pessimistic expectations. Much remains unknown including the possibility of trade deals being reached. However, with the economy and markets entering uncharted waters, the balance of economic and market risk has shifted unfavorably, in our view.
Deteriorating sentiment has been one of the key risks emerging given the elevated uncertainty over the past few months, but the degree to which weaker 'soft' survey data translates into poor 'hard' results will be critical. Looking ahead, we would expect indicators like credit spreads and commodities to be the first areas to roll over.
We believe the probability of a recession over the next 12 months is in the neighborhood of 35%, a figure we are subjectively increasing to 50% due to the worse-than-expected tariff announcement and our perception of risks skewing negative for the economy and markets. Our assessment of the economy incorporates many indicators as well as our own judgement and experience, along with that of our colleagues at ClearBridge. In speaking with our colleagues over the past few days, three words best encapsulate the recurring themes across those conversations: skepticism, unknowns and diversification.
Skepticism and unknowns are specific to the current environment; skepticism regarding the near- and intermediate-term consequences of recent policy decisions, which the market is signaling may be worse than the administration believes. Unknowns on the positive side include the potential for more market-friendly policy developments such as trade deals and the possibility that tariff revenue is used to fund larger than expected tax cuts. Conversely, there are risks that the long-term benefits the administration is seeking may fail to offset the associated costs. This line of thinking drives our perception of an unfavorable risk skew, which leads to the third recurring theme: diversification.
Over the past several years, diversification has felt less like the free lunch described by Nobel Laureate and modern portfolio theory pioneer Harry Markowitz, and more like a drag on returns. This has been a headwind to active managers as a narrow group of stocks powered most of the benchmark's upside. However, owning diversified portfolios is now paying off. According to Strategas Research Partners, 59.8% of active managers outperformed in the first quarter. If that were to hold up for the balance of the year, it would mark the second-best year for active managers since the Global Financial Crisis (GFC).
The importance and benefits of diversification apply at many levels, a fact many investors were reminded of in the first quarter with the previously red-hot Magnificent Seven stocks falling -16.4% while left-for-dead international equities (MSCI All Country World Index ex-US) rose 4.6%. While the relative outperformance of non-U.S. stocks has garnered the lion's share of headlines lately, value stocks in the S&P 500 have outperformed their growth counterparts by 11.7% so far in 2025. Part of the reason that geographic leadership has been in focus, however, is that it stands in stark contrast to consensus expectations coming into the year that U.S. equities would handily outpace their international peers once again.
Historically, international equities have provided the greatest diversification benefits when U.S. stocks have been challenged. While this can occur on a short-term basis like what we've seen recently, the effect is magnified over longer time horizons. Since 1971 when the S&P 500 has delivered less than 6% annualized over a 10-year period, the MSCI EAFE (developed) and the MSCI Emerging Markets indexes have outperformed by an average of 2.0% and 12.1%, annualized, respectively. Importantly, the hit rate for outperformance is greater than 90% for each benchmark. Although the U.S. has outperformed over the long haul, international equities tend to pick up the slack when U.S. markets falter.
One dynamic helping support investor focus in non-U.S. stocks is relative valuations, with the cohort still trading near 25-year lows to U.S. peers even after this year's robust outperformance. U.S. investors are quite underweight international equities while non-U.S. investors have poured over $9 trillion into U.S. stocks over the past five years, according to research from Apollo. Should these flows reverse, it could lead to continued upside for the group, bolstering the diversification benefits.
An underappreciated aspect of recent equity market weakness may be the typical maturation of the bull market, with new bull markets experiencing a period of digestion during their third year before seeing a resumption of the rally in year four. The current bull market had its third birthday approximately six months ago, meaning we are square in the middle of the historical digestion period.
The primary driver of recent market weakness — and one that is certainly not underappreciated — has been elevated policy uncertainty, however. Coming into the year, our view was that policy sequencing presented a risk of first-half choppinessas the administration prioritized less-market-friendly policies (tariffs, immigration, DOGE) before turning to more market-friendly goals (tax cuts, deregulation). Should visibility emerge in the coming months and uncertainty fade, one overhang on U.S. equities would ebb. Historically, when the U.S. Policy Uncertainty Index, a measure compiled by financial economists at three leading universities, has been high (above 155), as is the case today, the S&P 500 has delivered average returns of 9.3% over the subsequent six months and 18.1% over the subsequent 12 months.

Will $50,000 Invested in Nvidia Stock Be Worth $1 Million in 10 Years?

Nvidia shares are up 850% since ChatGPT sparked the artificial intelligence (AI) boom, but most Wall Street analysts still recommend buying the stock. The company is the market leader in AI accelerator chips, but its true strength lies in vertical integration that spans hardware and software products. Seven stocks in the S&P 500 generated such colossal returns in the last decade that they would have turned $50,000 into $1 million. 10 stocks we like better than Nvidia › Nvidia (NASDAQ: NVDA) has been a cornerstone of the artificial intelligence (AI) trade for several years. Its share price has increased 850% since January 2023, a period that roughly coincides with the launch of ChatGPT. But Wall Street is still overwhelmingly bullish on the semiconductor company. Angelo Zino at CFRA Research thinks Nvidia "will be the most important company to our civilization over the next decade." More broadly, among 73 analysts following Nvidia, the median 12-month target price is $175 per share. That implies 25% upside from its current share price of $140. Could Nvidia stock turn $50,000 into $1 million over the next decade? Here are my thoughts. What sets Nvidia apart is vertical integration. The company has over 90% market share in data center graphics processing units (GPUs), chips that accelerate complex workloads such as artificial intelligence (AI). But the company supplements its GPUs with adjacent hardware like CPUs, interconnects, and networking equipment. Nvidia also develops software products. AI Enterprise is a suite of tools, code libraries, and pretrained models that streamline the development of AI applications for use cases like autonomous robots, conversational agents, and optimization systems. CrowdStrike uses those tools to power threat detection capabilities on its cybersecurity platform. Similarly, Omniverse is a software platform that supports 3D application development. It also serves as a simulation engine that lets engineers generate synthetic data for developing machine learning models. Amazon uses the Omniverse platform to optimize warehouse design and train fulfillment center robots. Nvidia frequently sets performance records at the MLPerf benchmarks, objective tests that evaluate AI systems on training and inference workloads. That is an important competitive advantage: Nvidia builds the best AI accelerators on the market. But vertical integration reinforces that advantage by letting the company design entire data center systems with the "lowest total cost of ownership," according to CEO Jensen Huang. Grand View Research says spending on AI hardware, software, and services will increase at 35.9% annually through 2030. Nvidia has a good shot at matching that growth rate. Indeed, Wall Street expects earnings to grow at 40% annually through the fiscal year ending January 2027. That makes the current valuation of 44 times earnings seem fair. Nvidia shares would need to increase 1,900% (20-fold) in the next decade to turn $50,000 into $1 million. Returns of that magnitude are theoretically possible in that time frame. In fact, seven stocks currently in S&P 500 (SNPINDEX: ^GSPC) hit that mark in the last decade, as listed: Nvidia: +25,700% Advanced Micro Devices: +4,980% Axon Enterprise: +2,380% Texas Pacific Land: 2,110% Arista Networks: 1,950% Tesla: 1,920% Fair Isaac: 1,900% However, while 20-fold returns are theoretically possible, Nvidia has virtually no chance of hitting that mark in the next decade. The company is already worth $3.4 trillion, meaning its market value would hit $68 trillion if the stock increased 20 times. That seems highly unlikely when the entire S&P 500 is only worth $48 trillion today. Nevertheless, Nvidia is still a worthwhile investment. AI will likely be the most transformative technology in history, and the company is well positioned to benefit as demand for AI infrastructure increases. Potential catalysts include generative AI, autonomous vehicles, and humanoid robots. Also, Nvidia has a burgeoning software business that may evolve into a significant source of revenue as those catalysts take shape. That same argument can be applied to Social Security checks — seniors would have much more wealth if they invested their checks as soon as they got them. To help find the answer here is a closer look at how much you could earn by investing your Social Security checks over a decade. For those seniors who can afford to invest all of their Social Security checks, the potential payoff is considerable. The following table shows how much profit you would have made if you invested every Social Security check over the past 10 years into the S&P 500, from 2015 through the beginning of 2025. The data includes the average Social Security check by year as previously reported by GOBankingRates. It also includes the average annual return of the S&P 500 from 2015 to 2025, as cited by Macrotrends (other sources might reflect different returns). That kind of return should bring cheer to financial gurus, like Dave Ramsey, who recommends applying for Social Security retirement benefits as early as possible. For example, you could start collecting benefits at age 62 instead of the full retirement age of 66 or 67 and then immediately invest every monthly payment. There's just one problem with that reasoning. A large percentage of seniors don't have the financial ability to put their Social Security checks into stocks, bonds, mutual funds, exchange-traded funds, real estate, crypto or other investments. They need the money to pay the bills. For about half of U.S. seniors, Social Security provides at least 50% of their overall retirement income, according to research from the Center on Budget and Policy Priorities. For about one in four seniors, Social Security provides at least 90% of income. These folks have a hard enough time making ends meet, let alone tossing their Social Security checks into various investments that might or might not pay off. Nonetheless, for retirees who can afford to invest their benefit checks, there's a pretty good chance those investments will pay off and boost your retirement savings over the long haul. This week in Trumponomics: The looming import shortage

Few people pay attention to import and export data, which are among the weedier metrics of the economy's health. But these wonky numbers are giving some startling insights into the challenges everyday shoppers may be facing in a month or two or three. Imports plummeted in April, falling by 20% from the prior month. That's the biggest decline in data going back to 1992. It's considerably worse than the drop in imports at the onset of the COVID-19 pandemic in 2020. Does anybody remember what shopping was like during COVID? Aside from the masks and sanitizer, there were widespread product shortages followed by soaring inflation. People didn't mind at first, since many were stuck at home without much to do. But inflation got quite irksome after a couple of years, and it sank Joe Biden's presidency, along with Democratic electoral odds in 2024. We're not yet facing COVID-style shortages. But we might be if President Trump's trade war drags on through the fall and summer. Imports plunged in April because that's when Trump started slapping new import taxes on practically every product entering the United States. So far, Trump has raised the average tariff tax on imports from 2.5% to about 18%. Read more: What Trump's tariffs mean for the economy and your wallet Prices haven't shot up yet because many of the American companies that import goods saw this coming and stocked up ahead of the Trump tariffs. Imports jumped by a record amount in January and were elevated for the first quarter as a whole. Swollen inventories have kept supplies ample and prices in check. If April represents the new trend line, however, a sharp drop in imports will inevitably lead to higher prices and some shortages. 'The impact of tariffs will continue to reverse progress on returning inflation to 2%,' Goldman Sachs explained in a recent analysis. 'Our forecast reflects a sharp acceleration in most core goods categories, where tariff-related increases in prices will be most acute in consumer electronics, autos, and apparel.' The firm expects overall inflation to rise from 2.3% now to 3.5% by importers are handling the Trump tariffs in a variety of ways. Some are taking normal delivery of goods and paying the higher taxes. We know that because tariff revenue collected by the government soared in April and May. The higher cost of imports will eventually make its way to consumers via higher prices. Many other importers have canceled or postponed orders, hoping that Trump will make trade deals and future tariffs will be lower than current ones. They're also watching two high-profile cases in which courts have said some of Trump's tariffs are illegal, while leaving them in place until appeals play out. Trump himself controls much of what happens next. He has set a July 9 deadline for dozens of countries to initiate trade concessions, or else a punishing round of 'reciprocal' tariffs will go into effect, on top of those Trump has already imposed. Some business owners hope for greater clarity by then, though the July 9 deadline is arbitrary and Trump could change it. Read more: The latest news and updates on Trump's tariffs Once current inventories are gone, the rest of 2025 could be rocky. 'Our perspective in terms of how this will affect manufacturers and workers is that we'll see a replay of the initial COVID shock,' Jason Judd, executive director of the Global Labor Institute at Cornell University, told Yahoo Finance. 'It may not be as severe, depending on the distribution of the pain. If Trump comes back with a 40% tariff on apparel, that would feel like a COVID-era shock.' Trump, for his part, acts like everything is hunky-dory under his watch. 'America is hot!' he said on social media on June 6. 'Border is secure, prices are down. Wages are up!' That came after the employment report for May showed the economy created a middling 139,000 new jobs. Many economists, however, think America is cooling. The pace of job growth has slowed this year, the economy technically shrank in the first quarter, and the stock market has been flat in 2025. Trump's tariffs already seem to be punishing the manufacturing sector, which lost 8,000 jobs in May and is in a three-month slump. If that's 'hot,' a cold Trump economy is likely to be miserable.
